Five years ago, running a telephone company was an immensely profitable proposition. Since then, those profits have inexorably declined, and now that decline has taken another gut-wrenching dip.

On Oct. 1, both AT&T (nyse: T - news - people ) and Vonage, two pioneers in selling phone service over the Internet, announced price cuts in their new service, proving that the nascent service isn't too young for a price war to break out.

AT&T cut the price of its voice-over-Internet Protocol service 14%, to $30 a month from $35. Vonage, a small, New Jersey-based company that has led the way in using VoIP as a replacement for residential phone lines, immediately responded in kind. It cut the price of its main service plan by $5, to $25 a month.

Calling online costs a bit less -- last week, two Internet broadband phone providers cut their prices for unlimited nationwide calling by $5 a month.

AT&T Corp. lowered fees for its CallVantage Internet phone service from $35 a month to $30 on Friday, the same day rival Vonage Inc. dropped rates for a comparable plan from $30 to $25. Both plans include unlimited calling throughout the United States and Canada to customers with the high-speed Internet access needed to transmit voice data without interruption.

VoIP Price War Has Started, Some Say

Drops in pricing for two major Internet phone services signal the start of a price war as providers struggle to attract consumer attention, some analysts said Friday.

The rate cuts raise the question of whether anyone will ever make any money selling Internet phone service, which is also known as voice over Internet protocol.

But AT&T and Vonage, the two providers that slashed monthly fees by $5, have differing takes on whether further cuts will be necessary.

"We think it's probably pretty much bottomed out," said AT&T spokesman Kerry Hibbs. "We can't go down $5 every month."

“Over the past five months, we’ve noticed a trend in the industry away from calling certain minutes local and others long distance – in an IP world distance is irrelevant, so we have changed our calling plans to reflect that,” said Jeffrey A. Citron, Chairman and CEO of Vonage Holdings Corporation. “Instead of giving this great new upgrade to a small set of people, we decided to make it available to all of our customers and automatically upgrade those to the new price even if they’re on the unlimited package already.”

In favor of a simplified pricing model, Vonage will now only offer two residential calling plans with the same great features for free:

A price war broke out in the emerging US market for broadband consumer VoIP (Voice over Internet Protocol) yesterday as AT&T, the US telecommunications group, and Vonage cut the prices.

AT&T said it would reduce the standard price of its CallVantage consumer VoIP service for unlimited local and long-distance calling in the US and Canada by Dollars 5 to Dollars 30 per month from today.

SIPphone's Suit Against Vonage Is Short On Merit

The red-hot competition for the VOIP residential consumer's dollar got hotter on Thursday, when AT&T and Vonage both lowered their prices for consumer service. AT&T dropped CallVantage domestic, all-you-can eat service in the United States and Canada from $34.99 to $29.99, and Vonage followed up immediately with a similar drop from $29.99 to $25.00; a 500-minutes plan is $15.

In an even hotter development the same day, a new front opened up in the fight–in San Diego County Superior Court. VOIP provider SIPphone filed a lawsuit against the biggest VOIP provider, Vonage, for what it called misleading advertising.

SIPphone claimed that the company unfairly locked purchasers of its Vonage-labeled router/terminal adapter–now sold on retailers' shelves, in catalogs and in online stores–into the Vonage service. SIPphone also accused Vonage of not disclosing required monthly payments to use the equipment it sells, and it demanded that the provider make disclosures to customers.

Beginning today Vonage will upgrade all of their Local Unlimited customers to Premium Unlimited. In addition, Vonage is dropping all customer's who are on the Premium Plan's prices automatically by $5. Vonage is simplifying its calling plans now by only offering 2 plans- a $15 plan and a $25 plan.

Prices for residential Internet phone service tumbled Thursday as AT&T and Vonage each said they will cut $5 off their monthly rates for unlimited local and long-distance calling.

AT&T, which had set its basic monthly rate close to $35, will now charge about $30.

As a promotion to win new customers, AT&T had been offering a $20 monthly rate for the first six months of service.
