Venture Capital Rebounded Nicely In '04
$21b Spent Is Up 10.7 From Previous Year

January 24, 2005

By Robert Weisman

Reversing three years of declining investments, venture capital firms plowed nearly $21 billion into emerging companies in 2004, according to the MoneyTree survey being released this morning.

Venture financing, a key barometer of the entrepreneurial economy, totaled $20.9 billion nationally last year, up 10.7 percent from the $18.9 billion invested in 2003 and the first annual increase since 2000. There were 2,876 venture deals last year, compared to 2,847 the prior year.

New England remained the second-largest US venture capital market, after Silicon Valley, with companies in the region raising just over $3 billion in 2004, up 6.6 percent from the $2.8 billion raised a year earlier.

The number of financing deals for New England companies dipped to 381 last year, from 421 in 2003, indicating that the size of the deals are increasing in the region in contrast to the national trend.

"These are healthy signs," said Matthew Littlewood, a partner in the Boston office of the PricewaterhouseCoopers accounting firm, which compiled the survey with the research firm Thomson Venture Economics and the National Venture Capital Association trade group. "The dollars are up overall, both in New England and nationally. And we seem to be reaching a steady state, instead of seeing dramatic swings."

For the fourth quarter of last year, venture investing totaled $5.3 billion nationally, up 15.8 percent from the $4.5 billion invested in the third quarter but down 3.1 percent from the $5.4 billion invested in the fourth quarter of 2003. New England's venture firm investments, meanwhile, were $826.4 million for the three months ending Dec. 31, an increase of 74.1 percent from the $474.6 million invested in the prior quarter and 16.7 percent from the $708.2 million invested in the year-ago quarter.

It was the 11th consecutive quarter when US venture investments fell in the range of $4 billion to $6 billion, a level that John S. Taylor, vice president for research at the National Venture Capital Association, said was sustainable for now. "For a lot of reasons, it feels like the right size for the industry," Taylor said.

Both the quarter and the year were marked by shifts toward investments in biotechnology and other life sciences companies and toward later-stage investments in companies preparing for their "exits" through acquisitions or initial public offerings. While the number of IPOs has been small in recent years, there are signs that may be changing.

"There's no question that the IPO of Google had a positive impact going into the fourth quarter," said Adam Reinebach, vice president at Thomson Venture Economics. He was referring to the stock sale of Web search giant Google Inc., which raised $1.67 billion in August and created an estimated 1,000 millionaires -- at least on paper.

The life sciences sector, which includes biotechnology, healthcare, and medical equipment companies, raised $5.6 billion in 2004, accounting for 27 percent of all venture investing. Investments in software companies also remained strong. But the largest sums of the year went to Vonage Holdings Corp. of New York, which markets an Internet phone service based on the voice over Internet protocol.

Vonage raised $145 million in two venture rounds last year. Investment in Vonage was strong enough to catapult metro New York over New England in venture outlays for the third quarter of 2004, though New England again surpassed New York in the fourth quarter.

Bill Stensrud, managing director of Enterprise Partners Venture Capital in San Diego, said his firm was moving a greater share of its investments into young companies involved in life sciences and consumer-oriented technology and away from telecommunications and technology geared only toward businesses and other enterprises.

"We believe a lot of the focus of technology for the next 10 years is in the consumer space," Stensrud said.
